Credit loss and fair value

Derivative and embedded-feature valuation for financial reporting

Short answer

Finbryn provides derivative valuation support for financial reporting, marking swaps, FX forwards, warrants and embedded features to fair value under ASC 820 and IFRS 13 off replacement-rate curves, since ASC 848 relief ended December 31, 2024 (ASU 2022-06). It is a reporting valuation, not an opinion; management owns the inputs and the auditor may bring its own specialist.

Reviewer's note

Illustrative. An example of the document, not a client's figures.

Valuations here are prepared for financial reporting only. Finbryn issues no fairness opinion, 409A valuation or tax valuation, Level 3 inputs are management's assumptions, and the auditor may engage its own specialist.

Within that limit, the work is practical. A controller with a term loan and a swap needs the swap marked at each reporting date. A company that issued warrants alongside a note needs those warrants valued at issue and again at each balance sheet date if they are liabilities. A convertible note with a conversion feature that has to be bifurcated needs the feature valued separately. The auditor will test every one of these, and the first thing it asks for is the file: instrument terms, model, inputs, sources and the date of each input, so the calculation can be re-performed from the page.

Finbryn builds that file. We value the instrument with a documented technique, source every input to a dated observable or to a management assumption labelled as one, reconcile the result to the counterparty's statement where there is one, and classify the measurement in the fair value hierarchy. The bifurcation decision itself, whether a feature is an embedded derivative at all, is an accounting conclusion for management and the auditor, and the valuation starts after it is made.

Finbryn is not your auditor, and nothing here is audit work. If your auditor wants its own specialist on a Level 3 item, we give that specialist the same file and answer the specialist's questions about how each input was chosen and dated.

How is an interest rate swap valued for the financial statements?

A plain swap is two legs of cash flows, a fixed leg and a floating leg, each discounted to the reporting date. The floating leg is projected from the forward curve for its index, and both legs are discounted on the curve that matches the collateral and the market convention. The fair value is the difference between the legs, adjusted for credit.

The index matters more than it used to. The UK Financial Conduct Authority set June 30, 2023 as the cessation date for the overnight and the 1-, 3-, 6- and 12-month US dollar LIBOR tenors, and ASU 2022-06 extended the ASC 848 relief for contract modifications to December 31, 2024, after which it could no longer be applied. Floating legs that used to reference LIBOR now reference a replacement rate such as SOFR, so each valuation has to name the curve, its source and its date.

When the inputs are interest rates and yield curves observable at commonly quoted intervals, and observable for substantially the full term, the measurement is Level 2 (IFRS 13 paragraphs 81 and 82, with ASC 820 setting the same levels). The workpaper is a valuation date, a curve, a discount factor per cash flow and a result that can be re-performed in a spreadsheet by the auditor.

What is the difference between a Level 2 and a Level 3 valuation?

A Level 1 input is an unadjusted quoted price in an active market for an identical item. A Level 2 input is observable, directly or indirectly, other than a Level 1 price. A Level 3 input is unobservable and reflects the assumptions market participants would use, including assumptions about risk (IFRS 13 paragraphs 76, 81, 86 and 87; ASC 820 uses the same three levels). When a measurement uses inputs from more than one level, it takes the level of the lowest input that is significant to the whole (paragraph 73).

InstrumentTypical inputsTypical level
Plain USD interest rate swapForward and discount curves, counterparty credit spreadLevel 2
FX forwardSpot rate, forward points, interest rate differentialLevel 2
Interest rate cap or floorForward curve and implied volatilityLevel 2 where volatility is observable
Warrant on private company sharesEquity value, volatility, term, risk-free rateLevel 3
Conversion feature in a noteThe warrant inputs plus credit spread and event probabilitiesLevel 3

The levels are typical, not automatic. A swap with a long tail beyond the observable curve, or a counterparty spread taken from a thin market, can drop to Level 3.

The label also changes the disclosure. After ASU 2018-13, a nonpublic entity discloses transfers into and out of Level 3 and purchases and issues of Level 3 items in place of a full roll-forward, and it is not required to give the narrative on measurement uncertainty (ASC 820-10-50-2F). A public business entity gives that narrative and the range and weighted average of significant unobservable inputs.

How are warrants and embedded features valued?

A simple warrant with a fixed strike and no features goes through Black-Scholes. Features that change the payoff, such as down-round protection, anti-dilution ratchets, early exercise or settlement in a variable number of shares, need a lattice or Monte Carlo model that can follow the path of the share price.

Four inputs carry most of the result. The underlying equity value is the hardest. Finbryn does not set it: management provides it from its own analysis or from a third-party appraisal it has engaged. Volatility comes from a peer set of listed companies, with the peers and the look-back window documented. Expected term follows the contract or an exercise assumption. The risk-free rate is read from the Treasury curve on the valuation date.

Because most of these are Level 3, the file shows the sensitivity of the result to each. When the item being valued is an equity security that carries a contractual sale restriction, ASU 2022-03 says the restriction is not part of the security's unit of account and is not considered in measuring its fair value. It applies to entities other than public business entities for fiscal years beginning after December 15, 2024, with extra disclosures about the nature and remaining duration of the restriction.

Who values warrants and swaps when the auditor needs independence?

Three parties are involved: management, which owns the fair value; a preparer, which builds the file; and the auditor, which tests it. The auditor may use its own specialist to evaluate a Level 3 item and may ask for an independent valuation where the estimate is significant. That is the auditor's call, not the preparer's.

Independence also limits who can prepare the number. For an SEC registrant, 17 CFR 210.2-01(c)(4)(iii) treats an appraisal or valuation service for an audit client as impairing independence, unless it is reasonable to conclude that the results will not be subject to audit procedures. Valuations that feed the balance sheet are subject to audit procedures, so the registrant's own audit firm generally cannot value them. Finbryn is not an auditor, is not engaged by your audit firm and does not prepare valuations for a company whose financial statements a firm affiliated with Finbryn audits or reviews.

For valuation professionals who are AICPA members, the Statement on Standards for Valuation Services (VS Section 100) applies, and the AICPA also publishes a Financial Instruments Performance Framework for complex instruments. Ask your auditor early which items it plans to test with its own specialist, and tell us, so the file is organized the way that specialist will want to read it.

How do credit adjustments work for a derivative?

A derivative's fair value reflects the credit risk of the party that owes the money. IFRS 13 paragraph 42 says the fair value of a liability reflects non-performance risk, which includes the entity's own credit risk, and paragraph 43 requires the entity to consider its own credit standing. For the asset side, the counterparty's credit risk goes into the measurement in the same way. ASC 820 sets the same principle.

For a swap, that produces a credit valuation adjustment on the counterparty's side and a debit valuation adjustment on the company's side. The inputs are a credit spread for each, taken from the company's borrowing cost or a comparable benchmark, and the expected exposure profile of the swap over its life.

When a company manages a group of derivatives with one counterparty on the basis of net exposure, paragraph 48 allows an exception to measure the group at the price that would be received or paid for a net position. The memo records whether that election was made. A swap accounted for under the private-company simplified hedge accounting approach can use settlement value, which leaves non-performance risk out; the file labels that figure as settlement value and keeps it apart from fair value.

How we work

The process

  1. 1

    Collect the terms

Confirmation, loan agreement, warrant agreement or note, including any reset, ratchet, call or conversion terms and the trade or issue date.

  2. 2

    Agree the model

A short memo proposes the technique for each instrument and lists the inputs, so management agrees the approach before the number is calculated.

  3. 3

    Source and date the inputs

Curves, rates and volatilities are tied to a named source and a date. Management assumptions are listed apart and labelled as management's.

  4. 4

    Calculate and reconcile

The valuation is run, then compared with the counterparty statement, and the difference is explained line by line.

  5. 5

    Classify and test sensitivity

A hierarchy level is proposed for management to conclude, with the lowest significant input named, and a sensitivity table shows the effect of reasonable changes in the Level 3 inputs.

  6. 6

    Hand over the audit file

Workbook, memo and draft disclosure go to your controller, and to the auditor's specialist if one is engaged.

Common problems we fix

  • The bank's mark-to-market statement is booked as fair value with no review
The statement is reconciled to a separately calculated value, and the file explains the gap and the basis the bank used.
  • Warrants were valued once at issue and never again
A valuation calendar re-marks any liability-classified warrant at every reporting date and rolls the change through earnings.
  • Volatility was pulled from one company with no support
A documented peer set and look-back window with the data source, so the auditor can re-perform the selection.
  • The same firm prepared the valuation and audits the company
The preparer is kept separate from the auditor, and the file is written for the auditor's own specialist to test.

Questions

Frequently asked questions: Derivative and embedded-feature valuation for financial reporting

How is an interest rate swap valued for the financial statements?

The fixed and floating legs are projected and discounted on a dated curve, and the difference is adjusted for credit risk. With observable curves the measurement is Level 2 (IFRS 13 paragraphs 81 to 82). Because several USD LIBOR tenors ceased on June 30, 2023 and ASC 848 relief ended on December 31, 2024, the floating leg should now follow a replacement rate such as SOFR (ASU 2022-06, checked 2026-10-16).

What is the difference between a Level 2 and a Level 3 valuation?

Level 2 inputs are observable for the asset or liability, directly or indirectly, such as yield curves and implied volatilities. Level 3 inputs are unobservable and reflect market participant assumptions. The whole measurement takes the lowest level that is significant (IFRS 13 paragraphs 73, 81 and 86, checked 2026-10-16).

Who values warrants for an audit?

Management owns the fair value, and a preparer can build the model and file for the auditor to test. Finbryn does this work as a reporting valuation, never as an opinion. For an SEC registrant, its audit firm generally cannot prepare a valuation that its own audit will test (17 CFR 210.2-01(c)(4)(iii), checked 2026-10-16).

Is this a 409A valuation or a fairness opinion?

No. Valuations prepared here support financial reporting only. Finbryn issues no fairness opinion, 409A valuation or tax valuation, and the underlying equity value used in a warrant model is management's input from its own analysis or a third-party appraisal (scope as of 2026-10-16).

Can I use the bank's mark-to-market statement as fair value?

It is evidence, not a conclusion. The statement may reflect the bank's own pricing basis, so it should be reconciled to a separately calculated value with the difference explained. A swap under the simplified hedge accounting approach may use settlement value, which leaves out non-performance risk and is disclosed separately (ASU 2014-03, checked 2026-10-16).

Does the auditor have to accept the valuation?

No. The auditor evaluates the estimate, may engage its own specialist for Level 3 items and decides whether the support is sufficient. The file is built so the specialist can re-perform the calculation, which shortens that test, but acceptance is the auditor's decision (position as of 2026-10-16).

How is this priced?

By the number of instruments, the complexity of the model and the number of reporting dates. The rate card is on the pricing page, and the fee is confirmed in writing before any valuation starts (reviewed 2026-10-16).
